Well, either I or someone else would take on the role of 'game-master'; draw up a backstory, set the events in motion and each member who is playing would create a character(s) and from there its like a story with multiple tellers.
I can give links to several RPs on different forums if you want to see how it is done?

Um, its probably better to wait for me to do the main back story before you make character bios

Basically, yes. Everyone has their own character(s) (as many as you want, preferably a few at most) with their own back story which fits with the main plot which I'll right up soon.
Here's a recently started RP from Azure-X Spotlight, a forum I frequent. Its also a zombie RP and it pretty well shows how things work. If you still don't get it after reading this I'll dig up a few more
